I'm trying to help out my cousin who has a limited download and several macs. Is it possible to set one of the macs as the repository for the updates and have the others feed off it?

No. But you can just download the updates from Apple's web site and then double click the installer packages on each machine to update.

How are the updates downloaded? Would a standard web cache (e.g. Squid) not work?

If you used the cache, or if it were transparent on a firewall, yes. I don't know offhand how you might force system update to use a proxy.

Isn't there a proxy setting in a control panel (or whatever they call them) somewhere?

Yes. System Preferences - Network - [ethernet/Airport] - Proxies

Setting that will apply a proxy to any OS X app that uses the sydtem defaults, including Software Update, iTunes, Safari, etc...

Apps like AdiumX have a toggle in their preferences to either use system managed proxies, user set proxies, or none.
